Cap Rate

Definition:

Cap rate (or capitalization rate) is a metric used to estimate the return on a real estate investment. It’s calculated by dividing a property's net operating income (NOI) by its current market value (or purchase price) and is expressed as a percentage. The cap rate helps investors understand the potential yield on an investment property and compare properties across different markets.

Examples:

Example 1:
You buy a rental property for $500,000. After expenses, the property generates a net operating income (NOI) of $50,000 per year.
The cap rate would be:
[($50,000 ÷ $500,000)] x 100 = 10%
This means you're earning a 10% return on the property annually.

Example 2:
A real estate investor purchases a commercial building for $1,000,000. After accounting for expenses like property management and taxes, the NOI is $80,000.
The cap rate is:
[($80,000 ÷ $1,000,000)] x 100 = 8%
This 8% cap rate helps the investor gauge the building’s profitability.

When most people refer to cap rate they are referring to an nominal cap rate as opposed to an economic cap rate. A nominal cap rate does not include up front capitalized rehab as part of the basis while an economic cap rate assumes it is part of the basis.
